That flange should be tight up against the housing. I haven't seen the inside of a front diff, but whatever holds the axleshaft in, should be checked out. Looks to me like the shaft has slid out and isn't engaged in the side gears anymore. The bearing or seal on the end of the tube is probably bad and letting the shaft slide out.
