Looks like the pinion needs to be shimmed into the ring gear farther also. I always set the gears up before cutting the housing to check clearances. Yes it takes more time to pull and install them multiple times, but you would not have your issues.

I installed the same kit, followed the directions and had no clearance problems. Only thing not covered in the instructions was the gasket surface had to be machined post welding because the bottom plate pulled in about .015" when I did the inside pass.

That looks good (sorry for the late reply, been a while). Maybe mine was badly machined? Worst case, I still have another housing. I could buy someone else's shave kit and move over the internals. The majority of my expense at the axle shop was in parts.
I honestly don't know much about how to setup the gears. This particular axle shop (Western Drivetrain) is supposed to be the best in Colorado. A number of my friends are close personal friends with the owner. Hopefully they did a good job....we'll see when I get it going.
If it's bad enough, I can either move the equipment into a different housing with a different shave kit. Or, I could cut the bottom completely out along the lines of the gears and re-weld a strip of flat stock.
I'll beat the sh#t out of it on a rock and see what happens.
